M116A3 Material Between Aluminum and Steel

That is rubber of some sort of fiber spacer. aluminum on steel will cause a galvanic reaction and corode. Ford had problems with this in the 80's cars.

As for paint I would wire brush or sand blast the loose paint then feather the spot and repaint.
I did my 116 frame this weekend and it turned out great.
