If you look down into the bottom of the master cylinder you will see two holes, one larger and one smaller. Check to see that both holes are open with a wire, torch tip cleaner, etc. The small hole being blocked caused this problem for us.

Check the grounds; headlight wire loom to body, body to frame. Grounds do really weird things when they are dicey. I had headlight trouble with an M37; checked and renewed grounds and the problem went away.

If you can wait with the contaminated oil, let it set out in freezing weather to freeze the water in the bottom. This also traps any contaminants in the ice. You can then pour off the oil with no fear of any water coming out with it.

Given you can cut out frame pieces accurately to shorten it, re-join them securely, and have a location for the fuel tank, etc, I see no problem with your idea. It is best not to weld the top and bottom flanges of a truck frame rail just in case they are tempered, so a long, tight fitting...
The best way I know to remove water and sediment from oil in a barrel is to store the barrel outside or in a unheated building in the winter. After the water in the bottom has frozen, pump off the oil or tip the barrel and drain the oil. The ice will not come out, and it also traps sediment...
The faster a starter spins a diesel, the better for starting, especially in cold weather. Does the gear reduction starter spin it as fast as the direct drive in good condition?
