Yes, the winch should free spool. It sounds like your winch is just stuck from sitting. The engagement lever is notorious for sticking if it hasn't been moved in a long time. Don't force it, you can twist or break the shaft. Have you checked the oil level of the winch?
You should be able to get a sf97 as long as it's not listed in a scrap sale.

Generally they don't replace the head or rotor when they rebuild IPs, they check them out and if they are within spec they reuse them. I haven't priced a DB2 but if the head and rotor are junk (they have to be replaced together) it can get pretty expensive.

No, all the dump trucks I've ever seen only run the PTO when they are dumping. Concrete trucks usually run the pump all the time but they have hyd coolers and big pumps.

Pulling a liner isn't that big of a deal. A puller works best. I have been told that you can use a block of wood and a jack under the truck to pop them out but I haven't tried it (You don't have much room to get wood it there with the crank still in). It doesn't take much pressure to pop them...

Most knuckle boom setups don't have a driveline that goes from the PTO directly to the knuckle boom. Usually the PTO drives a hyd pump and the pump is plumbed into the knuckle boom.
I'd think using too much sealant could interfere with the sending unit ground. I've found that most brass fittings will seal fine dry in a low pressure application such as a cooling system. As Tom said though, some sealant should aid in removal later.
I'd use whatever had the higher sulfur content. The off-road diesel around here is now all ultra low. We don't use HHO around here so I have no idea about that.

The main reasons you'd need a neutral would be for a t-case PTO or if you flat tow the truck. If you do add a air shifter I'd keep some means to shift it manually if needed.
You can lower the compression ratio by adding a thicker head gasket. I don't know how much you could do before your pushrods are too short though. If you lower the compression, you'll likely have to also do other mods to get it to run right.

The truth is, just about any hyd or 10wt oil will work fine in the winch, you can even use ATF if you like.
The simple winch system doesn't require much, the trans is another story.
I'd just go with hyd if I decided to use the winch. It sounds like it's going to be quite a ordeal to get a driveline to it and it won't cost much more to go hyd, by the time you buy all the driveline components.
